Lease versus Buy
Big Sky Mining Company must install
$1.5 million of new machinery in its
Nevada mine. It can obtain a bank loan
for 100% of the purchase price, or it can
lease the machinery. Assume that the
following facts apply:
The machinery falls into the MACRS
3-year class. (The depreciation rates
for Year 1 through Year 4 are equal to
0.3333, 0.4445, 0.1481, and
0.0741.)
Under either the lease or the
purchase, Big Sky must pay for
insurance, property taxes, and
maintenance.
The firm's tax rate is 25%.
The loan would have an interest rate
of 10%. It would be nonamortizing,
with only interest paid at the end of
each year for four years and the
principal repaid at Year 4.
i. The lease terms call for $400,000
payments at the end of each of the
next 4 years.
Big Sky Mining has no use for the
machine beyond the expiration of the
lease, and the machine has an
estimated residual value of $200,000
at the end of the 4th year.
Suppose that Alex's benefit to the game is $128. Suppose further that Alex already bought a ticket
(price of $80). Finally, suppose his non-refundable ticket has no resale value.
Suppose that Alex's boss is considering paying a raise to Alex if he goes to work. Which of the
following is true? (select all that apply)
If Alex receives a $80 raise, then he will be indifferent between going to work and going to the game.
If Alex does not get a raise, then he will definitely go to the game.
If Alex receives a $60 raise, then he will NOT go to the game.
I Alex receives a $100 raise then he will NOT go to the game.
Suppose that you decide to go to summer school. Your tuition cost is $3,000, books and
supplies cost $300, and room and board cost $1,000. You would not work while you
attend summer school.
If you did not go to summer school you would take a summer job which earns you
$5,000 for the summer and your cost of room and board in the summer would be $2,000.
Considering only this information, what is the dollar value of your total opportunity cost
of attending summer school?
