Chapter A, Problem 6P
Summary Introduction
To determine: The approach to be taken for decision making process.
Introduction: Decision making Criteria
There are three decision making criteria under uncertainty
- 1. Maximax: Maximax is criteria that evaluates alternative that maximize the maximum outcome.
- 2. Maximin: It is a criteria that evaluate alternative that maximize minimum outcome.
- 3. Equally likely: It is a criteria where equal probabilities is available in each of the state of nature.

The city of Winnipeg is considering whether to build a new public ice rink. This rink would
have a capacity of 800 ice skaters per day, and the proposed admission fee is $6 per
individual per day. The estimated cost of the ice rink, averaged over the life of the rink, is
$4 per ice skater per day.
The city of Winnipeg has hired you to assess this project. Fortunately, Ottawa already has
an ice rink, and the city of Ottawa has randomly varied the price of that rink to find how
price affects usage. The results from their study follow:

a. If the ice rink is built as planned, what would be the net benefit per day from the ice
rink? What is the consumer surplus for ice skaters?
b. Given this information, is an 800-ice rink the optimally sized ice rink for Winnipeg to
build? Explain.
A logistics provider plans to have a new warehouse built to handle increasing demands for its services. Although the company is unsure of how much demand there will be, it must decide now on the size (large or small) of the warehouse. Preliminary estimates are that if a small warehouse is built and demand is low, the monthly income will be $700,000. If demand is high, it will have to either expand the facility or lease additional space. Leasing will result in a monthly income of $100,000 while expanding will result in a monthly income of $500,000. If a large warehouse is built and demand is low, monthly income will only be $40,000, while if demand is high, monthly income will be $2 million.a. Construct a tree diagram for this decision.b. Using your tree diagram, identify the choice that would be made using each of the four approaches for decision making under uncertainty
The lease of Theme Park, Inc., is about to expire. Management must decide whether to renew the lease for another 10 years or to
relocate near the site of a proposed motel. The town planning board is currently debating the merits of granting approval to the motel.
A consultant has estimated the net present value of Theme Park's two alternatives under each state of nature as shown below.
Suppose that the management of Theme Park, Inc., has decided that there is a 0.40 probability that the motel's application will be
approved.

- The Tinkan Company produces one-pound cans for the Canadian salmon industry. Each year the salmon spawn during a 24-hour period and must be canned immediately. Tinkan has the following agreement with the salmon industry. The company can deliver as many cans as it chooses. Then the salmon are caught. For each can by which Tinkan falls short of the salmon industrys needs, the company pays the industry a 2 penalty. Cans cost Tinkan 1 to produce and are sold by Tinkan for 2 per can. If any cans are left over, they are returned to Tinkan and the company reimburses the industry 2 for each extra can. These extra cans are put in storage for next year. Each year a can is held in storage, a carrying cost equal to 20% of the cans production cost is incurred. It is well known that the number of salmon harvested during a year is strongly related to the number of salmon harvested the previous year. In fact, using past data, Tinkan estimates that the harvest size in year t, Ht (measured in the number of cans required), is related to the harvest size in the previous year, Ht1, by the equation Ht = Ht1et where et is normally distributed with mean 1.02 and standard deviation 0.10. Tinkan plans to use the following production strategy. For some value of x, it produces enough cans at the beginning of year t to bring its inventory up to x+Ht, where Ht is the predicted harvest size in year t. Then it delivers these cans to the salmon industry. For example, if it uses x = 100,000, the predicted harvest size is 500,000 cans, and 80,000 cans are already in inventory, then Tinkan produces and delivers 520,000 cans. Given that the harvest size for the previous year was 550,000 cans, use simulation to help Tinkan develop a production strategy that maximizes its expected profit over the next 20 years. Assume that the company begins year 1 with an initial inventory of 300,000 cans.arrow_forwardA manager is trying to decide whether to build a small, medium, or large facility. Demand can be low, average, or high, with the estimated probabilities being 0.40, 0.35, and 0.25, respectively. A small facility is expected to earn an after-tax net present value of just $13,000 if demand is low. If demand is average, the small facility is expected to earn $15,000; it can be increased to medium size to earn a net present value of $30,000. If demand is high, the small facility is expected to earn $25,000 and can be expanded to medium size to earn $50,000 or to large size to earn $100,000. A medium-sized facility is expected to lose an estimated $50,000 if demand is low and earn $100,000 if demand is average. If demand is high, the medium-sized facility is expected to earn a net present value of $125,000; it can be expanded to a large size for a net payoff of $175,000. If a large facility is built and demand is high, earnings are expected to be $180,000.
