Concept explainers
CHS is a large multidivision firm. One division, Health Services, is well known inside CHS for its efficient information technology (IT). A smaller division, Optics, has approached Health Services with a proposal that it provide IT support in the form of machine time for some of Optics’s billing and administrative work.
After an analysis of the demands that Optics would place on the system, the IT manager of Health Services notes that Health Services would have to lease a new server because of the additional load. The lease rates for the current server are a fixed annual lease of $3,200 and it averages machine time of 2,800 hours annually. The new server leases for an annual rate of $5,000. Because the new server is a faster machine, Health Services can complete its current requirements in only 2,000 hours. The work for Optics is estimated to be 1,000 hours.
In addition to leasing a new server, there are two other changes Health Services would have to make in IT. First, it will have to upgrade its server support position. The IT manager estimates that it will cost an additional $20,000 per year to get an individual with the necessary advanced training. In addition, Health Services has a contract for service from the machine vendor. The support contract is a fixed-price contract of $1 per hour of machine usage. The current lease contract can be canceled at no cost if Health Services leases a more expensive machine.
Required
- a. Assume that no outside market exists for this service and that Health Services would have excess capacity on the new server. What is the optimal transfer price rule Health Services should use to charge Optics?
- b. Suppose Optics uses 1,000 hours on the new machine. What is the average cost per hour Optics would pay using the rule you developed in requirement (a)?
- c. Suppose Optics uses 100 hours on the new machine. What is the average cost per hour Optics would pay using the rule you developed in requirement (a)?

COST ACCOUNTING W/CONNECT
- Johnson Limited is contemplating the installation of a new system that would allow for automated handling of customer inquiries about their order status, account balances, etc. Currently all such inquiries are handled manually by customer service representatives. The software for the new system would cost $214,000. An additional $169,000 would be required for one-time installation costs. Management estimates that the new system would result in costs of $10,300 per year related to addressing software issues and other technological problems that may arise. However, the new system is expected to reduce labour costs by $65,000 per year. Management estimates that the system would be used for five years. Severance costs related to the employees that would be laid off after implementing the new system would be $22,600. Johnson Limited requires a return of at least 15% on investments of this type. Required: Ignore income taxes. 1. Compute the net annual cost savings promised by the new system.…arrow_forwardVaibharrow_forwardCarlyle Capital Company offers financial services to its clients. Recently, Carlyle has experienced rapid growth and has increased both its client base and the variety of services it offers. The company is becoming concerned about its rising costs, however, particularly related to technology overhead. After some study, Carlyle determines that its variable and fixed technology overhead costs are both driven by the processing time involved in meeting client requests. This is typically measured in CPU units of their computer usage. Carlyle’s measure of output is the number of client interactions in a given period. Q.Comment on Carlyle Capital’s overhead variances. In your view, is the firm right to be worried about its control over technology spending?arrow_forward

AA supplies the major satellite TV companies that install standard satellite dishes for their customers. The company also manufactures and installs a small number of specialized satellite dishes to individuals or businesses with specific needs resulting from poor reception in their locations. The chief executive officer (CEO) wants to initiate a program of cost reduction at AA. His plan is to use activity-based management (ABM) to allocate costs more accurately and to identify non-value-adding activities. The first department to be analyzed is the customer care department, as it has been believed for some time that the current method of cost allocation is giving unrealistic results for the two product types. At present, the finance director (FD) absorbs the cost of customer care into the product cost on a per-unit basis using the data in table 1. He then tries to correct the problem of…arrow_forward

The vice president of operations for Mayfield insists that meal prices be reasonable so workers will stay on campus and avoid wasting time driving to restaurants with slow service. Employees at Mayfield are generally happy with the quality of food and the level of service in the cafeteria. Still, Mayfield is considering outsourcing to Regal Food Service. Mayfield is expanding and realizes that the future success of the company will require increased focus on its core competencies (and food service is not a core competency!). A cafeteria profit report for 2017 follows. In the report, the cafeteria is charged $20 per year per square foot for space and 3 percent of sales for general overhead (to cover the centrally administered costs of Mayfield Software, such as legal, brand advertising, salary of the CFO, etc.). For competitive reasons, the company is trying to increase its manufacturing cycle efficiency (MCE) measure. As a strategy for improving its MCE performance, the company is considering a switch to JIT manufacturing. While the company managers have a fairly good feel for the costs of implementing JIT, they are unsure about the benefits of such a move, both in financial and nonfinancial terms. To help inform the ultimate decision regarding a move to a JIT system, you've been asked to provide some input.
