Lantech investor is deciding between two bonds: Bond A pay $72 annual interest and has a market value of $925. It has 10 years to maturity. Bond B pays $62 annual interest and has a market value of $910. It has two years to maturity. Par value of the bonds is $1,000.
A. What is the current yield on both bonds?
B. Which bond should be chosen and why?
C. A drawback of current yield is that is doesn't consider the total life of the bond. E.g. Yield to maturity on Bond A is 8.33 percent. What is the yield to maturity on Bond B?
D. Is your answer changed from parts B and C based on which bond should be chosen?
9. Airborne Airlines Inc. has a $1,000 par value bond outstanding with 25 years to maturity. The bond carries an annual interest payment of $88 and is currently selling for $950. Airborne is in a 25 percent tax bracket. The firm wishes to know what the aftertax cost of a new bond issue is likely to be. The yield to maturity on the new issue will be the same as the yield to maturity on the old issue because the risk and maturity date will be similar.
a. Compute the yield to maturity on the old issue and use this as the yield for the new issue.
b. Make the appropriate tax adjustment to determine the after-tax cost of debt.

- One of Carson City Airlines' two bonds is being considered by a businessman. Bond A offers a 7% annual coupon, while Bond B offers a 9% annual coupon. All bonds have a 10-year maturity, a $1,000 face value, and an 8% yield to maturity. Assume that all bonds' yields to maturity will stay stable for the next ten years. Which of the comments below is the most accurate?a. Bond A is now more expensive than Bond B, but the two bonds would be equal in price in a year.b. Now, Bond B is more expensive than Bond A, but in a year's time, the two bonds would be the same premium.c. The prices of all bonds are the same now, and the prices are supposed to stay the same before the bonds maturity.d. Bond A's price would be higher in a year than it is now.e. Bond A has a present yield of more than 8% (not to be mistaken with its yield to maturity).arrow_forwardKindly answer using the formula: Monster Limos plans to issue new bonds that have the same yield as its existing bonds, which have a coupon rate of interest equal to 4 percent (paid semiannually), eight years remaining until maturity, and a $1,000 maturity value. The existing bonds are currently selling for $886 each. What should be the coupon rate for the new bonds? If the firm’s marginal tax rate is 40 percent, what will be the after-tax cost of debt associated with the new debt (bonds)?arrow_forwardCompany A has issued a zero-coupon bond maturing in one year, the face value of which equals $100. The market price of this bond is $94.7. There is a probability that the company may default on its bond at the maturity date, and if default happens, bondholders will only get $40. The one-year risk-free rate is 4% at the moment. Now consider a derivative contract on Company A's bond. This contract pays $60 if the company defaults and nothing if the company does not. What should be the no-arbitrage price of this contract (round your answer to 1 decimal place)?arrow_forward

The one-year interest rate is 7 percent. Next year, there is a 40 percent probability that interest rates will increase to 9 percent and a 60 percent probability that they will fall to 6 percent. a. What will the market value of these bonds be if they are noncallable? (Do not round intermediate calculations and round your answer to 2 decimal places, e.g., 32.16.) b. If the company decides instead to make the bonds callable in one year, what coupon rate will be demanded by the bondholders for the bonds to sell at par? Assume that the bonds will be called if interest rates fall and that the call premium is equal to the annual coupon. For debt, a firm can issue new bonds with a 4.05% coupon rate and a maturity of 25 years. Interest is paid semi-annually. The market price of the new issue would be $1,146.01 less a 4% of par flotation cost. The face value of the bond, payable at maturity, is $1,000. What is the before-tax cost of debt for this firm (please respond with to the basis point, but without the % sign - meaning if you calculate 3.7569456%, then enter 3.76.)?arrow_forward
- XYZ Inc. is a company that is considering issuing bonds to finance the expansion of its activities. The managers thought about bonds with 10 or 15 years to maturity, with a coupon rate of 6%, paid semiannually. The face value of those bonds would be $1,000 and theywould expect those bonds to pay just as much as investors require, being sold at par at the issuance date. Suppose that an investor is interested in the company’s bonds, and they expect that the interest rates (YTM) are going to change immediately, decreasing by 2 percentage points compared to the YTM at issue. Which maturity bond would be better for this investor, the 10 or 15-year?
