Report
1 To: Controller, Cliborn Retail Company From: Gail Naugle Date: 1/15/23 Re: Lease Classification For New Shopping Center Thank you so much for clarifying the classification of the Cliborn Retail Company’s new store lease agreement. Based on my careful review of the negotiated leased agreement, I believe Cliborn Retail has entered into an operating lease agreement. In order for it to be classified as an operating lease, it must NOT meet any of the following capitalization criteria, or fails one of the recognition criteria: Capitalization criteria The lease transfers ownership of the property to the lessee by the end of the lease term. The lease contains a bargain purchase option. The lease term is equal to 75% or more of the estimated economic life of the leased property. The present value of the minimum lease payments is equal to 90% or more of the fair value of the leased property to the lessor. Recognition Criteria The collectability of the minimum lease payments is reasonably assured (i.e., predictable) No important uncertainties surround the amount of unreimbursable costs yet to be incurred by the lessor under the lease. If none of these capitalization criteria are met or fails one of the recognition criteria and the lease is classified as an operating lease, the lessee does not recognize an asset or a liability (Whalen et al., 2017, pp. 20–3). The best option and the only option according to the lessor’s controller is to enter into a operating lease agreement. There is not an option to purchase at this particular shopping center. However, if it were purchased, it would become a fixed asset. Since most buildings can't be purchased in cash and require a mortgage or note of some sort, this would increase fixed assets, while decreasing current assets and increasing long-term liabilities.  If you would like to discuss this further, do not hesitate to contact me. Sincerely, Gail Naugle
