Many small businesses have to squeeze down costs any way they can just to survive. One way many businesses do this is by hiring workers as independent contractors rather than as regular employees. Unlike rules for regular employees, a business does not have to pay social security (FICA) taxes and unemployment insurance payments for independent contractors. Similarly, it does not have to withhold federal, state, or local income taxes or the employee’s share of FICA taxes. The IRS has a 20-factor test determining whether a worker should be considered an employee or a contractor, but many businesses ignore those rules or interpret them loosely in their favor. When workers are treated as independent contractors, they do not get a W-2 form at tax time (they geta 1099 instead), they do not have any income taxes withheld, and they find themselves subject to self-employment taxes, by which they bear the brunt of both the employees and the employer’s share of FICA taxes.

Kryptonite is a telecommunications provider located in Iowa with hundreds of thousands of employees. Their CEO, Clark Klein, is considering the replacement of their expensive Defined Benefit (DB) Pension Plan which requires large contributions every year with a 401(K) where the employees will bear the investment risk. The majority of the workforce is young, and the top executives are all in their 50s and 60s.
An intern recommends utilizing a DB/K plan, which is a combination DB and 401(k) plan. What are the pros an cons of this plan in this case?
Recently, the owner of a Trader Joe's franchise decided to change how she compensated her top manager. Last year, she paid him a fixed salary of $65,000, and her store made $120,000 in profits (not counting payment to her top manager). She suspected the store could do much better and feared the fixed salary was causing her top manager to shirk on the job. Therefore, this year she decided to offer him a fixed salary of $30,000 plus 15 percent of the store's profits. Since the change, the store is performing much better, and she forecasts profits this year to be $280,000 (again, not counting the payment to her top manager). Assuming the change in compensation is the reason for the increased profits, and that the forecast is accurate,

(b) Which compensation method (the old one or the new one) would the owner of the franchise prefer? Please explain why.

Unemployment insurance and permanent job loss. Workers sometimes lose their jobs due to international trade. These jobs are permanently gone, and many displaced workers have difficulty finding a similar job. The jobs they can find in a few months tend to offer much lower wages than their old job. Consider the following two proposals to provide unemployment insurance for such workers. Explain your arguments for or against each policy. a) Workers displaced from industries identified as impacted by foreign trade receive extended unemployment benefits. They will receive unemployment benefits for an extra 26 weeks beyond the normal 26 weeks eligibility. b) These workers receive unemployment benefits up to 26 weeks. In addition, if they accept a job at a lower pay than their old job, they are guaranteed 50% of the difference in earnings as a wage supplement for two years. (The government pays the supplement to the worker.)arrow_forward
- Answer (b) only.arrow_forwardYou were recently hired to work in the controller's office of the Balboa Lumber Company. Your boss, Alfred Eagleton, took you to lunch during your first week and asked a favor. "Things have been a little slow lately, and we need to borrow a little cash to tide us over. Our inventory has been building up and the CFO wants to pledge the inventory as collateral for a short-term loan. But I have a better idea." Mr. Eagleton went on to describe his plan. "On July 1, 2021, the first day of the company's third quarter, we will sell $100,000 of inventory to the Harbaugh Corporation for $160,000. Harbaugh will pay us immediately and then we will agree to repurchase the merchandise in two months for $164,000. The $4,000 is Harbaugh's fee for holding the inventory and for providing financing. I already checked with Harbaugh's controller and he has agreed to the arrangement. Due to decreased demand for hot air balloons and challenging industry conditions, BLOC's management is exploring ways to reduce the Company's rapidly rising compensation and benefit costs. Management has determined it will either: (1) amend the Company's single employer defined benefit pension plan by eliminating the future earning of pension benefits for 85% of its employees (i.e., freeze its pension plan) (2) reduce the headcount of eligible benefit pension plan employees by 1%. Either option will require approval by BLOC's board of directors. If BLOC decides to freeze its current pension plan, it will not offer any new pension benefits to its employees through another plan. BLOC's current pension plan is the only retirement benefit arrangement it provides to its employees. The plan's pension benefits are based on years of service and average salary for the last five years of the employee's…arrow_forward
