To determine:
Present value of lease cash flows.
Introduction:
The Present Value is the present sum of future money at a discounted rate of interest.
Explanation of Solution
The N and M corp. is considering leasing a new machine and the value of lease is $25,000 per year for the period of 5 years. At the end of 5 years, the corp. can purchase the machine at a price of $3,600. It is also given that the firm comes under the tax bracket of 34 percent.
The after tax cost of debt is 7 percent and thus the after tax cash outflow from the lease can be calculated by the following formula:
Thus, the after tax cash outflow from the lease is $16,500.
Present Value of the lease payments can be calculated by the use of the discounting method as follows:
Here, the number of years N is 5 years, Interest rate is 7 percent and the PMT is -$16,500. Thus, the PV can be calculated as follows:
The present value of the lease payments at the end of the year is $67,653.26.
The present value of the end-of-lease purchase can be calculated as follows:
The present value of the end-of-lease purchase is $2,495.45.
Thus, the present value of all cash outflows can be calculated by summating the two as follows:
Thus, the present value of all cash outflows is $70,148.71.

- (1) Assume that the lease payments were actually 280,000 per year, that Consolidated Leasing is also in the 25% tax bracket, and that it also forecasts a 200,000 residual value. Also, to furnish the maintenance support, it would have to purchase a maintenance contract from the manufacturer at the same 20,000 annual cost, again paid in advance. Consolidated Leasing can obtain an expected 10% pre-tax return on investments of similar risk. What are its NPV and IRR of leasing under these conditions? (2) What do you think the lessors NPV would be if the lease payment were set at 260,000 per year? (Hint: The lessors cash flows would be a mirror image of the lessees cash flows.)arrow_forwardAjax Capital has determined that the amount to be amortized on a security system is $240,000. What annual lease payment must Ajax (lessor) require from the lessee if the required rate of return is 18%? Assume that the lease payments will be made at the beginning of each of the 5 years of the lease agreement and that the marginal tax rate is 30%.arrow_forwardMontclair Manufacturing is considering leasing some equipment. The annual lease payment would be $505,000 per year for nine years. The appropriate interest rate is 7 percent and the company is in the 25 percent tax bracket. What reduction in debt capacity would occur if the company signs the lease? (Do not round intermediate calculations and round your answer to 2 decimal places, e.g., 32.16.)arrow_forward
- Nu-Tek is considering leasing some equipment for 4 years with equal annual lease payments. The equipment would cost $74,000 to buy and would be depreciated straight-line over 4 years to a zero-salvage value. The actual salvage value is zero. The applicable pretax borrowing rate is 7.3 percent. The lessee does not expect to owe taxes for several years while the lessor's tax rate is 21 percent. What is the minimum lease payment that will be acceptable to both parties? (Do not round your intermediate calculations. Round only your final answer up to 2 decimal places, if necessary. Note: Your final answer must be in dollars without the $ sign at the beginning)arrow_forwardAssume a 10-year lease contract on some equipment with equal lease payments at the end of each year. The equipment would cost $200,000 to buy and would be depreciated straight-line over 10 years to a zero-salvage value. The applicable cost of debt is 10%. The lessee does not expect to owe taxes for the next 15 years while the lessor's tax rate is 21%. What is the Lessee's maximum acceptable lease payment?arrow_forwardThe smiths are not sure whether they should buy or lease equipment. A five year lease could be arranged with annual lease payment of 5000$ payable at beginning of each year. The tax shield from lease payment is available at year end. The company tax rate is 25%. The equipment would cost $25000 and has a five year expected lifespan, and no residual value is expected. if purchased, asset would be financed through a term loan at 12%. The loan calls for equally payment to be made at end of end year for five years. Suppose that the equipment would qualify for CCA on a straight-line basis over five years. Required: 1. Calculate the cash flows for each financing alternate. 2. Which alternative is the most economical.arrow_forward
- Your firm is considering leasing a new computer. The lease lasts for 4 years. The lease calls for 5 payments of $450 per year with the first payment occurring immediately. The computer would cost $5,900 to buy and would be depreciated using the straight-line method to zero salvage over 4 years. The firm can borrow at a rate of 7%. The corporate tax rate is 21%. What is the NPV of the lease?arrow_forwardRed Bull F1 plans to purchase or lease $277,764 worth of equipment. Ifpurchased, the equipment will be depreciated on a straight-line basis overfive years, after which it will be worthless. If leased, the annual leasepayments will be $42,922 per year at the end of every year for five years.Assume Red Bull F1's borrowing cost is 8%, the tax rate is 35%, and thelease qualifies as a true tax lease. If Red Bull F1 purchases the equipment, what is the amount of the lease equivalent loan?arrow_forwardDunbar Corporation can purchase an asset for $40,000; the asset will be worthless after 14 years. Alternatively, it could lease the asset for 14 years with an annual lease payment of $3,841 paid at the end of each year. The firm's cost of debt is 5%. The IRS classifies the lease as a non-tax-oriented lease. What is the net advantage to leasing? Enter your answer as a positive value. Do not round intermediate calculations. Round your answer to the nearest cent. $arrow_forward
- Al-Tek is considering leasing some new equipment for 5 years with annual payments. The equipment would cost $115,000 to buy and would be depreciated straight-line to a zero salvage value. The actual salvage value is zero. The applicable pretax borrowing rate is 8 percent. The lessee does not expect to owe taxes for several years. The lessor’s tax rate is 35 percent. What is the minimum lease payment that will be acceptable to both parties?arrow_forwardANB Leasing is planning to lease an asset costing $210,000. The lease period will be 6 years. At the end of 6 years, the salvage value is estimated to be $30,000. The asset will be depreciated on a straight-line basis of $30,000 per year over the 6-year period. ANB's marginal income tax rate is 40%, but its average tax rate is only 31.5%. Assuming ANB Leasing requires a 12% after-tax rate of return on the lease, determine the required annual beginning of the year lease payments. a. $31,592 b. $46,120 c. $45,609 d. $52,653arrow_forwardManning Imports is contemplating an agreement to lease equipment to a customer for five years.
