Disadvantages of Financial Leverage The decision to finance the majority of a company's assets with debt results in financial leverage. Ultimately, it happens because of investing with borrowed money in order to increase the firm's asset base and produce returns on risk capital. Businesses mainly rely on it when they cannot obtain sufficient funds by offering shares in the market to fulfill their financial goals (Hayes, 2022). When a company incurs debt, the debt is recorded as a liability on the financial statement and requires interest payments. A company will only carry substantial sums of debt if it   believes that the return on assets (ROA) will exceed the loan's interest. This is because heavy operational and financial leverage can be risky if it indicates high company margins generating few sales. The ROA might initially be greater than the   borrowing costs, but future borrowings may   have interest rates that can be greater   than the actual ROA itself (Drew's Editorial Team, 2022). Therefore, high levels of financial leverage carry a great   risk when a company's return on assets (ROA) does not outpace the cost of the loan, which significantly reduces its return on equity and profit ( Hayes, 2022). Furthermore, despite a loss trade, the responsibility of commissions, charges, and margin rates levied by brokers and contract traders still exists. Also, the complexity of leverage can   be a drawback. Investors need to understand their financial situation and the dangers of a leveraged investment. This may necessitate paying closer attention to the portfolio and contributing more money if one's trading account does not have sufficient equity to meet the broker's requirements. Therefore, such complexity may need more money and time depending on the needs of the portfolio (Balasubramaniam, 2022). References
